I love that flag. I would hang it the way they hang quilts on a dowel so it has shape but isn't confined. Pick up the colors of the flag in pillows on the couch or a rug on the floor or both. I also like the idea of finding other flags to help round out the decor. I do not like the idea of framing the flag or turning it into pillows. I love this survey! I grew up with white walls and very little art on the walls, despite the fact my Dad was a painter. The first time I dared to paint my bedroom a lovely shade of lilac it was so freeing! I have lived in my little rent control one bedroom for over fifteen years and have painted the walls many times. My justification is I do a better job than the stoned handy man our landlords always hire. But check your lease first. Mine has no provisions for painting, but my neighbor who moved in below me said his lease was extremely strict about this and the walls had to be swiss coffee. He painted anyway and just painted over it when he moved, which is what I will do when the time comes. Living in a small space for all these years changing the wall color is one easy way to keep my place looking and feeling fresh and new. I like the couch under the window, but don't put it right up against the wall. Add a plant or decorative tall floor lamp in the corner, and the little side table next to the couch on the other side. I strongly agree nixing the poang chairs! You can keep one perhaps for a corner in your bedroom. Instead of chairs it is fun to have storage ottomans for extra seating! They are versatile and don't take up as much room. You can put trays on them to create side tables. You can even line up three in a row to make a coffee table. The living room is small so you might want the versatility of smaller pieces. The space between the kitchen and the hallway could hold a small case for books or decorative pieces, with perhaps a small piece of art over it. The couch is a pretty color. I really like the fabric they currently have and think they match the colors in the rug, but i understand your desire for a different look. What I have done many times with my danish modern chairs (since i redecorate a lot) is get another fabric and simply covered the existing chair cushions with it, thus keeping the existing fabric but having an alternative. It seems in the photo the cushions are detachable, but if they are not I have crafted fabric over mid century modern danish chairs with a staple gun. Upholstery Fabric Ideas for Vintage Chairs? Because of the placement of the windows I would leave the bed where it is but give it a daybed feel during the day simply by putting throw pillows or even a long angled pillow on the long wall. You can put a small divider made of pallets or a panel of some sort at the end of the bed thus creating an entry way table area you see when you first walk in and a lovely place to hang art or a mirror. I would place the couch long ways on the wall by the bathroom and set the coffee table in front of it to form a sitting area with your new "day" bed. As for the kitchen I would put your existing island on the wall with the fridge to make more room for your kitchen table. You can get some blinds or panels to separate the kitchen from the rest of the space. I think it is entirely possible to do all of this without buying new furniture or making a radical change.
